Factoring: The Solution For Little Company Money Flow Issues
Based on the most recent MYOB Company Monitor April 2011, cash flow is still a major challenge for little businesses in Australia. Based on the result, 30% of business owners that moderate to extreme pressures within the business are frequently caused by the cash flow. This ranked behind only “interest rates” and “fuel prices” within the problems that would put the most pressure on their commercial activities going forward.
Related to cash flow will be the problem of “timing of consumer payments” which 27% of business owners surveyed deemed to be a major pressure point. This problem was felt most acutely from businesses within the Construction & Trades sector which has a history of long and unpredictable payment cycles. Standard payment terms in this sector are generally 30 days from the end of the month in which the invoice was raised.
Coming to the aid of little businesses will be the factoring finance sector. Factoring, will be the process of putting outstanding invoices for sale in order to obtain a working capital. Invoices or accounts receivables are actually assets that are frequently ignored by little businesses not knowing that these assets can be used to boost cash flow. Regular bank lenders usually do not provide loans to little businesses because the business is either new or does not have enough security assets needed by the bank.
Factoring companies look through the credit problems associated with the little business and put greater weight on the credit worthiness of the business’ consumer base. Besides, the integrity of the invoices will depend on the client’s capacity to pay it off. By strengthening their client base, the little business entrepreneur can now make use of a credit line that is not typically available in a different form.
Factoring companies will generally charge three types of charges for a facility, but there are marked variations between them so it will pay off for a little business to do their analysis carefully. These fees include:
1. Account establishment fee, application,legal, or due diligence fee – all these are collectively known as the set-up fee, and this will be the cost of setting up an account before the client drops the initial payment.
2. Transaction fees – there are two ways to charge this fee one is by discounting it on the value of the outstanding invoices based on the number of days it has remained unpaid, and second is by charging it as an interest rate on the borrowed amount.
3. Service fee – the amount will depend on the amount of work that the factoring company has to carry out when collecting payments for the outstanding invoices. Technically, the charge will be based on the total sales of the business and the amount borrowed will not play a part.
There are factoring companies that simply charges a transaction fee and nothing else, which then provides the little business a simple and transparent pricing format. However, this type of arrangement is only applicable for spot factoring companies; spot factoring will be the process of selling outstanding invoices when needed. This means that the only time the little business must pay is when they are using the service and when they are not using the service no penalties will be paid.
