Factoring: The Solution For Small Company Money Flow Problems

The main problem of small companies in Australia is money flow and this is according to the results from the April 2011 MYOB Company Monitor. Based on the result, 30% of business owners that moderate to extreme pressures within the business are frequently caused by the money flow. This ranked behind only “interest rates” and “fuel prices” within the problems that would put the most pressure on their commercial activities going forward.

Related to money flow is the problem of “timing of customer payments” which 27% of business owners surveyed deemed to be a main pressure point. Coming to the aid of small companies is the factoring finance sector. Factoring refers to the practice of using invoices as a source of working capital money flow. Invoices – or accounts receivable – are an frequently overlooked asset that a small business can use to raise much needed money flow. Regular bank lenders usually do not provide loans to small companies because the business is either new or does not have enough security assets needed by the bank.

Factoring companies pay attention to issues relating to small companies and highlights the credit worthiness of the SME’s clients. 1. A set-up fee – frequently called an account establishment fee, application fee or legal / due diligence charge; these refer to the cost of establishing the account before the client does the first funding.

2. Transaction fees – there are two ways to charge this fee one is by discounting it on the value of the outstanding invoices according to the number of days it has remained unpaid, and second is by charging it as an interest rate on the borrowed amount.

3. Service fee – this is billed based on the amount of work that the factoring company does to administer the collections of accounts receivable. Technically, the charge will be based on the total sales of the business and the amount borrowed will not play a component.

Some factoring companies will only charge a simple transaction fee without the extraneous fees which provides a more simple and transparent pricing structure for the small business. However, this type of arrangement is only applicable for spot factoring companies; spot factoring is the process of selling outstanding invoices when needed. This means that the only time the small business must pay is when they are using the service and when they are not using the service no penalties will be paid.
